The Letter of Credit Playbook: Reading Every Clause Before You Ship

In markets where trust is still being built - the Middle East, Latin America, parts of Africa - the letter of credit is the standard payment instrument, and it pays on documents, not on goods. That is the whole game: the bank pays when the presented documents match the LC exactly. A single discrepancy can turn a clean payment into a rejected presentation, days of correction and a weakened negotiating position. This playbook explains the core LC structure, the soft clauses that hide risk, the examination rules and the checklist that keeps your presentation clean.

The Core LC Structure

The LC names the parties - the applicant (your customer), the beneficiary (the factory or your supplier), the issuing bank and the advising bank - and the shipment parameters: the ports, the latest shipment date, the expiry date and the amount with its tolerance. It lists the required documents: the commercial invoice, the packing list, the bill of lading and often a certificate of origin (see our trade-documents guide for the file itself). And it specifies the incoterm and the terms of the credit - irrevocable, confirmed or transferable. The rule of reading: everything the LC does not mention is not required - banks examine only what the credit asks for.

The Soft Clauses That Create Risk

The dangerous clauses are the ones that make payment conditional on something outside the documents. A clause requiring a document signed by the applicant gives your customer a veto over payment - avoid it. A clause requiring an inspection certificate from a party the buyer controls has the same effect - the buyer can withhold the certificate and the payment with it (see our third-party-inspection guide for the independent alternative). A shipment date and an expiry date too close together create a race you cannot win if the vessel is delayed. And an LC opened by an unknown bank is worth less than one confirmed by a bank you recognize - when the market requires it, ask for confirmation and price it in.

The Examination and Discrepancy Rules

Banks examine documents under UCP rules and reject on any discrepancy: a misspelled consignee, a value that differs by a cent, a description that does not match, a weight that disagrees with the packing list. The practical rules: generate every document from the same master data sheet (see our trade-documents guide); check the shipping marks and the HS codes; confirm the dates - shipment before the latest shipment date, presentation before the expiry date; and pre-screen the file yourself before the bank does, because a discrepancy you find is a correction, while a discrepancy the bank finds is a rejection. When a discrepancy does appear, know the remedies: correct and re-present if time allows, or negotiate the waiver - and the waiver is cheaper to negotiate before the goods arrive than after.

The LC Checklist

Before the presentation goes to the bank, confirm: the LC is irrevocable and, where the market demands it, confirmed; every clause references only documents you can obtain; no applicant-signed documents are required; the shipment date and the expiry date leave realistic margins; the documents are generated from one master data sheet and cross-checked (see our trade-documents guide); and the file is presented before the expiry. The buyers who read the LC clause by clause before shipment are the buyers who get paid on the first presentation.
